Cap rates are a somewhat imprecise but highly common way CRE business people refer to property NOI yields and property values
Cash-on-cash return measures the property’s return to cash given leverage on the property, and obscures the inherent income-generating character of the property itself

Bruce Kirsch: So when we move into Chapter 7 we start to talk about capitalization rates, which everybody abbreviates as cap rates, and it can be a little bit tricky with cap rates because are at the same time the determinant of a property’s value, but also, simply mathematically, the result of a property’s value given a certain assumed NOI stream. And so, this somewhat circular nature, I think can be confusing for students. How can a student reconcile these two things in their head: the property value, and the cap rate?
Dr. Peter Linneman: Well, I think it’s very simple because it, as you describe, picks up two different things. If you start with the simplest one: if I bought something has a million dollars, let’s say of prospective NOI, and I’m buying it for 10 million, you and I would both say the cap rate on that purchase was 10. And we would basically be saying: is that a stabilized income stream — were there adjustments to the purchase price because you got special financing, and we’d make all those adjustments, but unless there’s a special story, if you bought something with a million cash stream for 10 million, you’d say it’s a 10 cap.
And everybody in the business would understand, it’s more or less that math… and nobody would believe it’s exactly that math. There’s a lot of little shades of gray in both the numerator and the denominator: both the income and the value. So one way it’s used, as you suggest, just a descriptive. And everybody in the business knows that it isn’t quite as precise as you say, especially given we’re using prospective income, because who knows what prospective income really will be?
So part of it is just truly using it as a descriptive — it’s nothing more than a shorthand to give people some sense of what the pricing is. Then you go to the flip side of that same coin, and the flip side of that coin is: if you and I were professionals were talking and I’d say “I’m not willing to buy it at a 10 cap, it has to be a 10 and a quarter cap.” What you would know is that I think it’s a little bit overpriced but not crazily overpriced. There’s a 2.5% that I think it’s too much. 10.25 vs. 10, the difference is 2.5%.
And so OK, you’d know that what I meant is in that range, but you gotta bring it down a little in price. And it’s again, just language, code language, and you would know that you don’t achieve that simply by redefining things, but that I really believe the price is a couple percent too high, you gotta make some adjustment somehow, or there’s not going to be a transaction.
Or if I”m a seller, I say, you know I need a 9 and a half cap, and you’d say, the 5% is a big gap, I don’t know if we get there. So as used among professionals, it’s language, it’s lingo, and everybody’s making these conversions kind of like I’m saying. It not used with quite the precision that I think with quite the precision that I think students think it might be being used with, with this extreme mathematical precision, in either case: either as a descriptive of what I am gonna do, or a descriptive of what I have done, so much as an indicator of where my head’s at.
It’s almost like slang — the beauty of slang is its “precise imprecision” — cap rates have that. It’s very quick professional slang to both describe where my head’s at and where a transaction occurred.
Bruce Kirsch: One of the things that students ask me about cap rates is “why is this one of most relied upon metrics? If we’re going to end up putting debt on the transaction, doesn’t it make sense to look at the cash-on-cash return?”, and I tell them that the NOI and the cap rate, which is the yield on the purchase price, is really the purest measure of the income-producing characteristics of the real estate.
Dr. Peter Linneman: The purest simple one. You could make it more complex by saying, well in the first quarter, the cap rate should be, and in the fifth quarter, and in the nineteenth quarter, right? And that’s all there, but again, it’s a shorthand language, it is just a descriptive that, if I tell you what the property is, I tell you the nature of the property, its lease, and its location, and what I think rents are gonna grow, it is a pure descriptive.
Now it’s not the only thing you look at — you look at a lot of things, starting with where it’s located, and what the leases are, and who are the tenants, and do you like the design, and real real estate stuff, but it is a simple descriptive. The cash-on-cash is a bit of a different statement. It’s not telling you about the property, whereas a cap rate is telling you, as you describe, the cash generating ability of the property, at least in your belief, relative to the price you paid or will pay.
The cash-on-cash is telling you that, but it’s also mixing in with it how you chose to finance it. It’s a very useful and important piece of information, but it is not, and I think you word is right, pure about the property. It’s also telling you about the type of debt you got, and how much leverage you chose get. Well that’s a choice of: do you want to eat your pasta on a paper plate, a plastic plate, a silver plate, fine china… The pasta is still the pasta. So you can think of the cap rate as talking about the pasta.
The cash-on-cash is telling you about not just the pasta but how it’s served to you and depending on your circumstances, you may want paper plate or fine china, and one is not right and the other wrong — it’s what are you dining at, what is your preference, what is your risk tolerance, and so forth.
Cash-on-cash, as you know, I could borrow for truly overnight in today’s market for essentially zero interest rate, so I could tell you my cash-on-cash is really huge, but it’s only for one night! Tomorrow the debt is due, and it’s a different answer, and I’m at risk that I can’t repay the debt tomorrow. All those kind of financing risks and leverage good and bad… The cap rate is telling you about the property, not my decision of how to finance it. plinneman
There are typically three numbers that a buy and hold/landlord buyer uses to evaluate a property. All of them make sense when you boil down what the numbers actually communicate, but we are rarely given a reasonable expectation.
The Three calculations answer the three primary questions that a buy and hold investor would ask in regard to a property.
A) How much actual money am I going to make from this property per month/year?
B) How does this investment property compare with other similar investment properties?
C) How does this investment compare with other types of investments I might consider?
So here are the three numbers:
1) NI (Net Income/Cash Flow)--This is the actual expected monthly or yearly revenue from the property, how much money you end up with, your Net Income after expenses. A cash flow analysis, beginning with Gross Revenue, minus property expenses and debt services equals Net Income, or Cash Flow.
2) CAP (Capitalization) Rate--This calculation is a way of comparing similar properties as investment vehicles. If we calculate the CAP rate of a single family home as 10%, that sounds like a very good number, but only becomes valuable if we know the average CAP rate for similar properties in the area. If the average is 8%, and we have a 10% CAP property, then that would be an attractive investment by comparison, but if the average CAP is 12%, then this is not a favorable investment by comparison.
3) ROI (Return on Investment/Cash on Cash)--This calculation is a way of comparing a real estate investment with any other type of investment. If I have the choice to place my money into a mutual fund that produces a 7% annual return, or a Real Estate Property that produces a 17% annual return, then the real estate investment is much more rewarding.

An easy way to distinguish between the CAP rate and ROI is to understand that the CAP rate is the expected ROI of a cash buyer. In order words if you want a 10% CAP rate on a property and it is bringing in a net income of 10K dollars, then you would be willing to pay 100K for the property, because your 100K would make you 10K annually or a 10% annual return on investment. (10% CAP) CAP rates are only figured on what the property will make in ROI if it is purchased for cash. If you leverage and borrow part of the money for a lower interest rate than the CAP rate, you will increase your ROI. But if you use a hard money lender and borrow money at a higher interest rate you will lower your ROI.

LOL I understand cap rate, if I buy something at 100k & my rate is 10% then I will make 10k a yr profit right? I understand how to calculate NOI & so forth, well I appreciate the info anyways.

The critical point with these calculations is that if you are going to buy and hold properties, or if you are going to wholesale properties to landlords, the calculations necessary to determine if it is a good deal are different than those necessary to satisfy a fix and flip scenario.
In the current marketplace, it is easier to find properties where you can construct a satisfactory deal for a landlord than for a rehabber. Often a satisfactory price for a property for a landlord all in, can be in the 80 to 85% of ARV range, while a satisfactory price for a property for a rehabber will likely have to be 60% of ARV or lower. Statistically you are going to get more offer acceptances at a higher number than a lower one.
The thing that mystifies me is why so many wholesalers continue to focus all their attention on rehab buyers rather than beginning to systematically find and qualify buyers whose objective is to hold on to the property for two years or longer. If you want to find a simple way to find these buyers, start calling on rental listings, and asking owners if they are interested in acquiring new properties. There are many other ways to find landlords, but that's pretty much the fastest way to start contacting some landlords.
I would suggest, however, that you learn the calculations in this section so that you are able to speak their language and find out what kind of cash flow, CAP and ROI they are looking for.

this is a very nice thanks for sharing it Cap Rate is used for larger investment grade properties like apartment complexes or commercial buildings. Stick to a simpler measurement like ROI, cash on cash, or Yield. ROI and ConC are not as good today as even last year but YIELD can be good as it is computed over a longer period of time and includes appreciation
